What Volatility Measures
Volatility measures the magnitude of price fluctuations over a given period. ATR (Average True Range) is one common quantitative measure — it captures the average range of price movement, including gaps, providing a normalized view of how much an asset typically moves per unit of time.
Volatility is not direction. It tells you how much the price is moving, not where it is going. This distinction is critical: volatility is a property of the market environment, not a signal in itself.
High Volatility
Elevated volatility has mixed implications:
- ▸Increased opportunity — larger price ranges create more potential profit per trade
- ▸Increased risk — the same position size exposes more capital to adverse moves
- ▸Increased slippage — wider spreads and thinner order books degrade execution quality
- ▸Reduced execution quality — orders fill at less favorable prices
Low Volatility
Compressed volatility presents different challenges:
- ▸Reduced movement — smaller ranges limit profit potential per trade
- ▸Consolidation — markets may enter range-bound states with false breakouts
- ▸False breakouts — apparent momentum signals fail when volatility expands after a compressed period
Volatility Filters in a Quant Engine
A quantitative engine can use volatility as a filter rather than a signal. Volatility filters can:
- ▸Reject trades when volatility is too high for reliable execution
- ▸Reject trades when volatility is too low for meaningful movement
- ▸Adjust position sizing inversely to volatility to maintain consistent risk
- ▸Flag transitions between low and high volatility states as regime changes
Volatility is Context, Not Direction
Understanding volatility means understanding the conditions under which signals are generated. A signal in a high-volatility environment is not the same trade as the same signal in a low-volatility environment, even if the directional output is identical.
Conclusion
Volatility is context, not direction.
